WAV isn't necessarily good or bad quality - it's a wrapper format which can
contain sound in compressed or uncompressed form, depending on the codec
used. The WAVs you rip directly off a CD, though, are more or less direct
copies of the data from the CD, so are to all intents and purposes as good
as it gets. They're basically copies of the PCM data on the CD.

AAC is a more advanced compression algorithm than MP3 which gives you a
better sound at the same bitrate as MP3, OR a smaller file for the same
perceived quality. Again with AAC you can pick and choose your bitrates.
There is still a loss of sound quality, though.

There's another format you can opt to use the within iTunes - Apple
Lossless. This basically compresses your original CD data, but reversibly
and without destroying any of the sound quality. It's not unlike zipping up
the original WAV files.

The iPod will happily play MP3 (good) AAC (better) or Apple Lossless (best).
Obviously with Lossless you won't fit as much on your player.
