How is it that the ATM machine was able to know that you had not
concealed your PIN
number and, from that observation, decided to swallow your card?

There have been card reader scams in the UK- basically a card
reader is placed in front of the ATM slot - often difficult to tell it
there, so I think the card, judging by the story will have been
cloned, then the clone put into the ATM and 2 or 3 incorrect PINs
entered. The original card then entered, and the correct number is
entered, but maybe knocking a button to cause an incorrect entry
unbeknown to the author. Result is the 'good samaritans' have a cloned
card and know the ATM PIN number for that card

The 2nd guy then put his own card in the machine, which I assume
was to clone mine, and whilst he and his friend were chatting to me, I
glanced over my shoulder and noticed that he deliberately covered the
display screen with his hand by pretending to lean on the machine.

How would the 2nd guy be able to clone your card, which you say had
just been swallowed by the bank's ATM, using the bank's ATM to do that?
