That is almost certainly a form of mange. The only way to diagnose it
is a skin scraping. If it was localized to a single location, it might
be an allergy.
Until you know for sure, make sure that you keep this dog away from
other dogs. Sarcoptic mange is *highly* contagious. If you have other
poochies (or this dog has had significant contact with any other dogs)
you might want have have them all checked.
Mange (both Demodex and Sarcoptic forms) is the result of an
overabundance of skin mites that are normally present in healthy dogs.
The affected dogs usually have a suppressed immune system that doesn't
fight off the irritation caused by the mites. (BTW, Demodex mites are
present on most humans as well, we just keep the irritation in check.)

It took about 6 months of treatment to get the mites in check.
